I guess this trick will still apply to Photoshop. Since you're manually creating a color gradient in your shading, you're looking to create a smooth and continuous surface. I'd say to look for the Smudge or Blur tool and rub it across the inside boundaries of the arms and clothing. It looks like you're trying to use a shading method I outlined in my tutorial (made for Manga Studio and Photoshop) [link] .
